How bad is it to run a little smaller overall diameter tires than stock?

If you can source a set of Falken 512 215/40/18 tires, you should be good. Those give you more stretch than some 205/40 (There aren't a lot out there but one of the companies that offers the size is Yokohama S-Drive).
You'll have to be able to go low in order to pull the tiny tires. Also like aledelic said, your car will be "overal" low but it won't look all that low since you won't need to be tucking all that much when you start hitting man hole covers.

I hate my 35 series tire on my 18's. Been looking for a set of 40-45's. I wouldnt go very small on the tires. Pot holes are my worst enemy other than women who wont put the cell down while driving after slowly creeping into my lane unaware I am right next to them haha. Heres a few shots of my car as of now.

Alright thanks guys! I think i've got it figured out. Either 215 or 225. I know the owner of a local Les Schwab and he's going to let me try on different shoes to see which fit the best. I agree, I want some meat to the tire, and since I have 205 stock on 7" wheel, it'd be silly not to gain some performance from the extra rubber. 235 is recommended for these IIRC and Audi's stock versions run 245. 40 series is what I'm gonna run though, I see what you mean about needing to be ***** to pavement to pull off any smaller.
